How an investor actually reduces tax on a Florida rental

Florida charges no state income tax, so everything here is federal. Six mechanisms do most of the work, and the one that surprises people is that the largest deduction is not a cash expense at all.

The big one is depreciation

You deduct a portion of the building’s value every year without spending anything. Residential rental property is depreciated over 27.5 years.

Only the building depreciates, not the land — so the purchase price has to be allocated between them, and that allocation is worth doing carefully rather than accepting a default. On a $400,000 purchase with a reasonable building allocation, the annual deduction is meaningful against the rent.

Depreciation is not free, and this is the part that ambushes people. When you sell, the depreciation you took is recaptured and taxed — at up to 25% — and it is recaptured whether or not you actually claimed it. Not taking it does not avoid it. Plan for it from the first year rather than discovering it in the closing statement.

The other five

  1. Ordinary operating expenses. Management, repairs, insurance, property tax, association fees, advertising, travel to the property, and professional fees. On a Florida rental the insurance and tax lines are large, and they are fully deductible against rental income in a way they are not on your own home.
  2. Mortgage interest on the rental, deductible as a business expense rather than as an itemised deduction — a different and generally better treatment.
  3. Cost segregation. A study that reclassifies parts of the building into shorter depreciation lives, accelerating the deduction. It costs money and it makes sense above a certain property value — ask before assuming either way.
  4. The 1031 exchange. Defer the gain by rolling into another investment property. The clocks are strict: 45 days to identify, 180 days to close, and they start at your sale.
  5. Entity structure. An LLC does not by itself reduce tax on a single rental — see buying in your own name or through an LLC — but it can matter for liability and for how multiple properties are held.

The limit that catches most people

Rental losses are generally passive, and passive losses cannot always be used against your salary.

There are exceptions — an allowance for active participation that phases out with income, and real estate professional status, which has a demanding time test. But the default assumption that “the loss shelters my W-2 income” is often wrong, and it is worth knowing which side of that line you are on before you build a plan around it.

What Florida changes, and what it does not

No state income tax means the rental income is not taxed at state level. Everything else is unchanged.

What Florida does add is on the cost side rather than the tax side: no homestead exemption on an investment property, a 10% assessment cap instead of 3%, and the highest home insurance in the country. Those are expenses, which are deductible — but they are still expenses. Our guide to rental yield runs the whole subtraction.

Where this comes from: residential rental property is depreciated over 27.5 years under section 168 of the Internal Revenue Code; unrecaptured section 1250 gain is taxed at up to 25%. Like-kind exchanges are section 1031, with the 45-day identification and 180-day completion periods.
